Which financial ratios should a mid-market company track?

Four families cover most decisions: liquidity ratios tell you whether you can pay what is due soon, profitability ratios tell you whether the business model works, leverage ratios tell you how much risk sits in the capital structure, and efficiency ratios tell you how hard your working capital is working. A current ratio near 2.0, a quick ratio above 1.0, and a debt-to-equity ratio below 2.0 are common comfort zones, but every one of them is industry-dependent: a ratio is only meaningful against your own trend and your own sector.

Reading ratios properly

A ratio in isolation is nearly meaningless

The number matters far less than what it is compared against. Four rules make ratio analysis useful rather than decorative.

Trend beats snapshot

A current ratio of 1.4 tells you very little. A current ratio that has fallen from 2.1 to 1.4 over four quarters tells you a great deal, and points at the working capital line that caused it.

Industry sets the range

A grocery business operates comfortably at inventory turns and current ratios that would signal distress in a software company. Comparing against a generic 'healthy' band without adjusting for your sector produces confident nonsense.

Point-in-time distortion

Balance sheet ratios use a single date. A large customer payment landing on the 30th versus the 2nd moves your current ratio materially without anything about the business having changed. Use period averages where the ratio drives a real decision.

Ratios interact

Improving inventory turnover by holding less stock can worsen the current ratio and increase stockout risk. Ratios are a system, and optimising one in isolation usually moves another in the wrong direction.

Questions finance teams ask about this tool

What is a good current ratio?

Between 1.5 and 3.0 is a common comfort zone for most industries. Below 1.0 means current liabilities exceed current assets, which signals potential short-term liquidity pressure. Well above 3.0 can indicate cash or inventory sitting idle rather than being deployed. Your own trend matters more than the absolute number.

What is the difference between the current ratio and the quick ratio?

The quick ratio excludes inventory from current assets. It answers a stricter question: can you cover near-term obligations without needing to sell stock first. For inventory-heavy businesses the two ratios diverge sharply, and the quick ratio is the more honest liquidity measure.

How is return on equity calculated?

Net income divided by shareholders' equity. It measures how much profit is generated per dollar of owner capital. Read it alongside leverage, because debt-funded growth increases return on equity without the underlying business becoming any more profitable.

What debt-to-equity ratio is too high?

Above 2.0 is often treated as elevated for a non-financial company, but capital-intensive industries operate sustainably at higher levels while software companies rarely approach it. What matters more than the level is whether the business generates enough predictable cash to service the debt through a bad quarter.

How often should I calculate these ratios?

Monthly, as part of close, so you build a trend line. The value comes almost entirely from the trend: a ratio calculated once a year at audit tells you where you ended up but never gives you the chance to act on the direction.
